What Is an Anti-Dilution Clause?

An anti-dilution clause protects investors from losing ownership percentage when a company issues new shares at a lower price than what the investor originally paid. Essentially, it adjusts the investor's conversion price downward so they receive more shares, offsetting the dilution.

These clauses appear most frequently in preferred stock purchase agreements, convertible notes, and SAFE agreements.

Two Main Types

Full Ratchet — The investor's conversion price drops to match the new, lower price entirely. This is the most investor-friendly version and can significantly punish founders and earlier investors in a down round.

Weighted Average — The conversion price adjusts based on a formula that accounts for both the new lower price and the number of new shares issued. This is more balanced and is the standard approach in most venture deals. There are two sub-types:

  • Broad-based — Includes all outstanding shares in the calculation (more founder-friendly)
  • Narrow-based — Only counts certain share classes (more investor-friendly)

Red Flags to Watch For

  • Full ratchet provisions can be severely punitive in a down round, potentially reducing founder ownership dramatically
  • Narrow-based weighted average formulas give investors more protection than broad-based, shifting risk to founders
  • No carve-outs for employee stock option pools or strategic partnerships, which could trigger anti-dilution adjustments unnecessarily
  • Missing pay-to-play provisions that would require investors to participate in future rounds to keep their anti-dilution protections
